IAS 24 Related Party Disclosures - Part 1

I remember when I was studying for P2 Corporate Reporting (one of the ACCA papers which is now known as Strategic Business Reporting or SBR), I can never fully understand the definition of related party under IAS 24. I was kinda hoping for some diagrams which can illustrate the related party definition in a simpler manner.

Yeah, this was the feeling that I was looking for.
But sadly I can't really find it!


Well, if you are looking for such diagrams, then today is your lucky day! I have drawn these diagrams myself and hopefully you will find them useful.

But before we go into the details, let us discuss briefly about what is this standard is all about.

Introduction

Basically, IAS 24 is a standard that requires an entity to disclose related party relationships, transactions and outstanding balances in their financial statements.

Think of this - when you are still young, your parent can somehow control you and your siblings. If your parent ask you to sell your toys to your siblings, your parent can force (I mean request) you to sell your toys at an extremely cheap (or extremely expensive) price. Well, sometimes they can even force you to sell this toys for free! But why?

This is why! I love you, you love me, we are happy family!

Anyway, imagine that instead of a family, what if such transactions are carried out by members of a group of companies? The members of the group can sell something to each other at an extremely cheap or expensive price, and this could result in one company having an extremely high profit and another company having an extremely high expense.

In other words, we can say that due to related party relationship, the financial performance and position of these company have been affected. Such high profit or high expense would not be possible if they trade with an independent party (i.e. if the transactions are arms length).

Arms length transactions - means transactions between independent and willing parties.
As such, it is important that the financial statements highlight / disclose such relationships to the users of financial statements. This is what IAS 24 is all about.

Definition

Thus, to comply with this standard, it is important for us to understand the meaning of related party. The definition of related party under paragraph 9 of IAS 24 is as follows (Note: You can skip these definitions for now, I will come back to these definitions again later):
A related party is a person or entity that is related to the entity that is preparing its financial statements (in this Standard referred to as the ‘reporting entity’). 
(a) A person or a close member of that person’s family is related to a reporting entity if that person: 
(i) has control or joint control of the reporting entity; 
(ii) has significant influence over the reporting entity; or 
(iii) is a member of the key management personnel of the reporting entity or of a parent of the reporting entity. 
(b) An entity is related to a reporting entity if any of the following conditions applies: 
(i) The entity and the reporting entity are members of the same group (which means that each parent, subsidiary and fellow subsidiary is related to the others). 
(ii) One entity is an associate or joint venture of the other entity (or an associate or joint venture of a member of a group of which the other entity is a member). 
(iii) Both entities are joint ventures of the same third party. 
(iv) One entity is a joint venture of a third entity and the other entity is an associate of the third entity 
(v) The entity is a post‑employment benefit plan for the benefit of employees of either the reporting entity or an entity related to the reporting entity. If the reporting entity is itself such a plan, the sponsoring employers are also related to the reporting entity. 
(vi) The entity is controlled or jointly controlled by a person identified in (a). 
(vii) A person identified in (a)(i) has significant influence over the entity or is a member of the key management personnel of the entity (or of a parent of the entity). 
(viii) The entity, or any member of a group of which it is a part, provides key management personnel services to the reporting entity or to the parent of the reporting entity.

Wait, what? Why the definition is so long and so difficult to understand? 😩

Don't worry, I believe that if you are really serious in wanting to learn something, then eventually you will understand them.

This is what I am going to do - I will guide you through the definitions and I will show you some diagrams for each of the points above, and hopefully you can understand them better. So are you ready?

Let's go!

Generally, if you look at the definition, part (a) deals with a person (i.e. when a person / real human being is related to an entity), and part (b) deals with an entity (i.e. when an entity is related to another entity). I will only talk about part (a) in this post. I will talk about part (b) in Part 2.

Let's look at (a)(i):

A person or a close member of that person’s family is related to a reporting entity if that person has control or joint control of the reporting entity.

This definition talks about two types of person, one is the person, another one is the "close member of that person's family". According to IAS 24, this means:
Those family members who may be expected to influence, or be influenced by, that person in their dealings with the entity and include: 
(a) that person’s children and spouse or domestic partner;
(b) children of that person’s spouse or domestic partner; and
(c) dependants of that person or that person’s spouse or domestic partner.
In short, IAS 24 believes this:


In other words, it is believed that if you are a close member of that person's family, you can influence that person. Something like how a guy can be influenced by his wife because:

Well, I am sure you have seen some real life examples / movies / dramas that shows a guy is scared of his wife, right?



I believe you know what I meant 😂 Anyway back to the definition in (a)(i):

A person or a close member of that person’s family is related to a reporting entity if that person has control or joint control of the reporting entity.


Generally a person has control over the reporting entity if that person owns more than 50% shares of that entity. According to IFRS 10 Consolidated Financial Statements, 
An investor controls an investee when it is exposed, or has rights, to variable returns from its involvement with the investee and has the ability to affect those returns through its power over the investee.  
Thus, an investor controls an investee if and only if the investor has all the following:
(a) power over the investee 
(b) exposure, or rights, to variable returns from its involvement with the investee; and
(c) the ability to use its power over the investee to affect the amount of the investor’s returns.
On the other hand, joint control generally means when two parties own a company and each of them owns 50% shareholding each. According to IFRS 11 Joint Arrangement, it is mentioned that joint control is:
The contractually agreed sharing of control of an arrangement, which exists only when decisions about the relevant activities require the unanimous consent of the parties sharing control.
Scenario 1

Let say, a person controls Company A, then the person is related to Company A.

Then, the wife of that person is also considered as related to Company A. This is because if the wife can "control" or "influence" his husband, then the wife can effectively control Company A also (i.e. wife controls husband, husband controls Company A, so wife also controls Company A). Same goes to other close member of that person's family.


Scenario 2

Now, let us consider another case: A person owns 50% of Company A. His wife also owns 50% of Company A.

In this case, we can say that the person has joint control over Company A together with his wife. This means that both the person and his wife are related to Company A. 


Scenario 3

Let us change scenario 2 a bit. Let's say the person is having joint control over Company A with his business partner. He and his business partner are considered as related to Company A.

That person wife (or other close family member) is also considered as related to Company A (i.e. if the wife can control his husband, and his husband has joint control over Company A, then the wife also can somehow exercise some control over Company A).


That's all for (a)(i). We can now look into (a)(ii).

A person or a close member of that person’s family is related to a reporting entity if that person has significant influence over the reporting entity.

Generally, significant influence means a person is holding 20% to 50% shares of a company. According to IAS 28,
Significant influence is the power to participate in the financial and operating policy decisions of the investee but is not control or joint control of those policies.
This is quite simple. If a person has significant influence over Company A, that person is said to be related to Company A. Same goes for his close family member.


That's all for (a)(ii). Let's look at (a)(iii) now.

A person or a close member of that person’s family is related to a reporting entity if that person is a member of the key management personnel of the reporting entity or of a parent of the reporting entity.

According to IAS 24, key management personnel are:
Those persons having authority and responsibility for planning, directing and controlling the activities of the entity, directly or indirectly, including any director (whether executive or otherwise) of that entity.
In short, if any person is involved in planning, directing and controlling the activities of an entity, that person is considered as key management personnel. Key management personnel can be board of directors, CEO, COO, CFO and etc.

What about UFO then? 😂😂😂
Anyway, as key management personnel can influence the company in a lot of way (well they can plan, direct and control the company), it is said that key management personnel is related to that company. Same goes to the close family member of the key management personnel.


Let us consider another scenario. Now we have a parent and subsidiary relationship (parent controls a subsidiary). If a person is the key management personnel of the parent, we can also say that the person is related to both the parent and the subsidiary. This is because if you are the key management personnel of the parent, you can control the parent, and if the parent can control the subsidiary, effectively you can also control control the subsidiary. Same goes to the close family member of the key management personnel.

Dream

Today while I was delivering my class, there was a past year question related to a library. At that moment when I was explaining the accounting treatment to the students, I suddenly recalled that I once had a bad dream involving a library. Then I shared it with my students (although I know that dream is nonsense for most people 😂). Nevertheless, I am glad that some of them laughed. Maybe I should share more about this dream that I used to have.

Speaking of dream, I must mention this movie:


Don't worry, my dream is not as complicated as this movie. Otherwise, this post will be a thesis 😂(P.S. this is a damn good movie, you should watch it when you are free if you have never watched it before).

Anyway, the dreams that I can remember after I woke up (especially if I can still remember it until now) are mostly dreams that are not so pleasant. There are some recurring dreams that I used to have, and I think one of it is the dream about the library (I am not 100% sure, but I felt that this dream had repeated itself several times).

My dream about the library has something to do with the following notice:


You are right! The dream is about forgetting to return library book and I am being imposed a hefty overdue fees by the library.


Yeah, I know, facepalm. Even I wanna facepalm myself for having such a weird dream.

The dream was something like this:

  1. I was at the time when I would graduate college really soon.
  2. I received a call from the school library informing me that I still have books that were not returned to the library.
  3. I misplaced the book and I couldn't locate it.
  4. I was imposed a hefty overdue fees.
  5. If I don't pay the fees, I couldn't graduate.
  6. I don't know how to tell my parent about this.
There you go, it is a dream that made me felt anxious even after I woke up. At the point I woke up, I felt so shitty about not returning the books. Then I realised that I had graduated and I did not have books that were not returned to the library.


Aduhhh, heng ah! 😂
(In Hokkien - literally translate to phew, luckily.)

Instantly relieved after the realisation of how absurd this dream was.

I am not saying that I always forgot to return by library book all the time, but I think it ever happened to me before in real life. It is not a good feeling.

Well I guess I had such dream whenever I felt anxious and worried in the real life. There is a saying in Mandarin:

日有所思,夜有所梦。
Literally translated as the dream that you have at night is the reflection of what you thought of during the day time.

I felt lucky that this dream does not appear anymore (and I am pretty sure I don't have overdue books with me now 😂). It is ok though, once in a while we have a really weird dream which may affect our mood when we woke up. Don't let it affect our mood for the whole day. Just share it with your friend, laugh over it and move on with life. After all, life is too short for us to be living in a bad dreams.

Maybe next time I can share with you about the nightmare of needing to sit for exam, even though it was after I passed my ACCA and changed my career to be a lecturer? This will be another story about my dream next time.😉

Hello!

Hi there! I have been thinking of starting a new blog for a long time, and finally I decided to start a new one today.

Well, the issue with a new blog is of course deciding on a few key issues. One of it is the blog's name. I felt that I want to use a nickname that somehow represents my name. As such, I embark on a soul (I mean name) searching activities in google and suddenly, I have an idea that I want to select a name that starts with "Ty" (since "Ty" represents me 😉). After giving it some thought, the following name appeared in my mind:


Tywin Lannister? 

I guess not. If you are familiar with Game of Thrones, I am sure you are familiar with his ending? 😱 Hell no!

Well of course with Tywin Lannister, one would think of another character in Game of Thrones:


Tyrion Lannister

Frankly, I like this character. But, I don't think it is a good idea if my blog's name is "Tyrion Speaks". I think if I were to adopt this name, I will make a fool out of myself as I am not as smart as this guy 😂

Then, there is Margaery Tyrell:


Nope, definitely not for me.

At this point I am wondering why I kept on thinking about character in Game of Thrones. Maybe I should try something else that is not in Game of Thrones. Like this:


Typhoon! 

Sorry, I just cannot 😂. To my surprise, such name exist, albeit an uncommon one. I am wondering who will name their child Typhoon? Perhaps one day someone will enlighten me.

Well, what about just Ty? Such name does exist too. But I personally felt that I want to add some alphabet behind it.

That is when I found "Tyson". I like this name! It is pronounced as TY-sun. According to the website, it is mentioned that

Tyson is a very popular first name for males (#569 out of 1220, Top 47%) and also a very popular surname for both adults and children (#1152 out of 150436, Top 1%). (2000 U.S. DEMOGRAPHICS)
Does that mean that I will be popular one day? (Syok sendiri-ing 😂 - it means self-amusing or entertaining oneself).

Then someone told me that the name sounds like the following character:


Tarzan

Oh my god!


But whatever. I guess it makes sense because Tarzan in Mandarin is ćł°ĺąą.

In any case, this reminds me of an idiom (名句精华) that I learnt in secondary school:

泰山不让土壤 故能成其大
The literal translation to English is as follows:

Mount Tai never reject even a small grain of soil. This enables Mount Tai to grow to its magnificent height.
This idiom means that in order to be successful, we should have a big heart that can accommodate different peoples and things that happen to us.

Well I guess that is enough about my name searching activity. I hope that you are entertained (because I was very entertained when I embark on this journey 😂)

Then the next issue is what will I write in this blog?

Frankly, I have an idea long time ago.

But I know I am not him. At least for now. Maybe one day in the future, but today is not the day.

Anyway, my idea was to write something on accounting for my students, which I hope it can help them in understanding the subject matter more. I want the explanation to be very casual and informal (as the textbook will be the place where you can get all the formal explanation). If possible, I want it to be a little bit like "Manglish", such as this one:


Manglish can lah right? I hope I don't memper-siasui-kan my own image 😂

I may also write about my thought about anything that happen in my life (e.g. about the books I read, about the dramas or movies I watched or about the events that I participated and etc).
